Custodial wallets are digital asset storage solutions where a centralized service provider maintains control over users' private keys and cryptocurrency holdings. Unlike self-custodial wallets where users control their own private keys, custodial wallets delegate this responsibility to institutional providers such as exchanges, banks, or fintech companies. Users access their assets through accounts with usernames and passwords, similar to traditional banking, while the custodian secures the underlying cryptographic credentials. This arrangement prioritizes ease of use and account recovery but introduces counterparty risk, as users depend entirely on the custodian's security practices and solvency. Example: Kraken's custody service stores institutional clients' cryptocurrency assets on their behalf, managing the private keys and security infrastructure while clients maintain account access through authentication credentials. Why it matters for CeFi: Custodial wallets enable mainstream adoption by eliminating the technical complexity of key management. They provide insurance coverage, account recovery mechanisms, and regulatory compliance that self-custody cannot offer.
