The mechanisms and processes through which decisions about changes to a blockchain protocol or DeFi application are made, including parameter adjustments, smart contract upgrades, treasury allocation, and strategic direction. Protocol governance can be on-chain (votes are recorded and executed directly on the blockchain through governance smart contracts) or off-chain (votes are recorded on platforms like Snapshot and implemented by a multisig or development team). Governance token holders—such as UNI for Uniswap, COMP for Compound, or MKR for MakerDAO—typically vote proportionally to their token holdings. Governance challenges include voter apathy (most tokens held passively), plutocracy concerns (large holders dominate), governance attacks (accumulating tokens to pass malicious proposals), and the tension between decentralization and decision-making speed. Example: MakerDAO governance token holders vote on critical parameters including DAI stability fees, collateral types accepted for minting DAI, and risk parameters—decisions that directly affect billions in protocol TVL. The transition to Sky (rebranding from MakerDAO) was itself a governance-approved decision. Why it matters for Web3: Protocol governance determines whether decentralized protocols can effectively adapt, improve, and respond to market conditions without a central authority making unilateral decisions. The quality of governance mechanisms is increasingly a key factor in protocol longevity.
