A lending market architecture in which each pair or group of assets operates in a completely independent risk silo, so that a bad debt event or collateral collapse in one market cannot spread losses to depositors in other markets. Traditional DeFi lending protocols like Aave and Compound v2 operate as shared pool models: all lenders pool their assets together and all collateral types are considered jointly, meaning a single asset's price collapse or smart contract exploit can affect all depositors simultaneously. Isolated markets segregate risk by creating separate, independent contracts for each lending pair, where the collateral and borrow assets in one market have no financial connection to any other market. This allows protocols to list riskier, more volatile, or less liquid assets without endangering the capital of conservative depositors who only use established assets. Example: Morpho Blue's core innovation is an isolated markets architecture where each lending market is defined by exactly one collateral token, one loan token, a loan-to-value ratio, an oracle, and an interest rate model, all specified at market creation and immutable thereafter. A liquidation cascade in a market using a volatile DeFi token as collateral cannot affect depositors in a separate Morpho Blue market using only WBTC as collateral, because the two markets share no capital pool. Why it matters for DeFi: Isolated markets represent a significant risk management advance for DeFi lending, enabling protocols to support a much broader range of assets without taking on systemic risk from the most volatile ones. The tradeoff is fragmented liquidity across many small markets rather than deep liquidity in a single pool. The isolated markets model also aligns naturally with the DeFi primitive philosophy, providing a minimal, immutable building block that higher-level protocols can compose into full-featured lending products with appropriate risk management layered on top.
